Starting point: profit before tax, then assets
For a profitable manufacturer we typically begin with a percentage of profit before tax. When earnings are thin or volatile—common after a machinery investment year—we shift the benchmark toward total assets or equity. The choice is documented in the planning memorandum so the finance director can see the reasoning.
Why inventory changes the number
A plant that holds three months of raw materials and work-in-progress needs a lower planning materiality than a trading company with thin stock. Misstatements in the physical count cascade into cost of sales. We therefore run a separate performance materiality for inventory lines and expand sample sizes when count procedures are informal.
Conversations that belong in the scoping call
Ask early whether the bank covenant uses EBITDA, equity ratio, or interest coverage. A covenant-sensitive engagement may warrant a tighter materiality than a pure statutory filing. We also ask about related-party purchases of scrap metal or subcontract labour—balances that can sit just under a high materiality threshold and still matter to readers of the statements.
What we leave on the table
Materiality is not a promise that every error below the threshold will be ignored. Qualitative factors—fraud risk, regulatory attention, or a single large related-party balance—still drive procedures. The figure simply keeps fieldwork proportionate to the size of the company we are examining.
